XSP is the Mini-SPX index option — roughly one-tenth the size of the full SPX contract, which puts it in a size range retail traders can use, similar in notional to SPY. But unlike SPY, XSP has index-option features that some 0DTE traders find compelling.
What makes XSP different from SPY
Two big differences. Cash settlement: XSP is cash-settled, so there’s no share assignment — an in-the-money XSP option settles to cash, never to a 100-share position (unlike a SPY call that can auto-exercise into shares). Potential Section 1256 tax treatment: as an index option, XSP may qualify for the 60/40 tax treatment that can be favorable for active traders (situation-dependent — consult a pro). It also has European-style exercise (no early assignment worry).
The tradeoffs vs SPY
SPY’s advantages remain real: it’s typically the most liquid with the tightest spreads, it’s what most tools and traders focus on, and its familiarity makes it easy to trade. XSP’s liquidity, while decent, is generally lighter than SPY’s, which can mean wider spreads on some strikes. So the choice is: SPY for maximum liquidity and ecosystem, XSP for cash settlement and potential tax treatment. Both track the S&P 500.
XSP gives you SPX-style settlement and taxes in a SPY-sized wrapper — at the cost of some liquidity. For active traders, the tax angle alone can be worth a look.
The takeaway (and where NoVo fits)
XSP is worth understanding if you want cash settlement, no assignment, and possible 1256 tax benefits in an index option retail can size. The dealer-level and 0DTE concepts transfer directly from SPY.
